You see, it's just their choice of fashion, no special reason (well, I think so, but not 100% sure).

Also, it kinda fits in with the image of him sitting on a comfy couch, reading our letters and sipping tea. Sort of cultured, but exotic.

The fez symbolizes the very essence of his being... I think.

1) What the heck does that mean?
2) I think you are reading to much into a fashion item.

i can imagine alf choosing a cap, or bowler hat but a Fez!

That's the only picture I've seen of Alf with a Fez. Usually he just looks like a normal Mudokon. Perhaps Oddworld created this picture to order to make him look smart and sophisticated when he is answering Dear Alf. You don't exactly see him with a pipe other times either.
